About Trading Stock Options
Trading stock options is an excellent way to grow wealth. It gives an investor the right, but not the obligation, to buy or sell a stock at an agreed-upon price and date.
A stock option’s intended use is for buying and selling the underlying stock. To do this, the option can be held until expiration and exercised giving the option-holder a more profitable trade of the principal stock.
Although that is the literal meaning of a stock option, most people trade options as if they are their own commodity. The stock option’s value increases when the underlying stock reaches a price near the option’s strike price, and can then be sold for a profit. The opportunity lies in trading the option.
For example, Apple’s (AAPL) stock price is currently trading around $135, to trade the actual stock, you would need a lot of capital to make a significant profit. However, with an AAPL stock option, you can leverage a small amount of money to make a larger profit.
If AAPL stock is roughly $135, and you think it will increase to $145 within the month, to profit $100 you would have to buy 10 shares, costing $1350 ($135 x 10 shares = $1350).
However, say you buy a “call” for around $267 that expires in 30 days, which leverages 10 shares of AAPL. If AAPL stock increases within the 30-day time frame, you will make a profit. Even if AAPL doesn’t reach $145, the option’s value will increase by a larger factor than the principal stock.
